Trading Losses and Net Operating Loss (NOL): Carryback and Carryforward Rules

    8 min readTraderTaxHQ

Trading losses can offset other income, but the rules depend on your tax status and the type of losses.

    Capital Loss Limitations

For investors (not qualifying for TTS):

  1. Capital losses offset capital gains dollar-for-dollar
  2. Excess losses offset up to $3,000 of ordinary income
  3. Remaining losses carry forward indefinitely
  4. Trader Tax Status Advantages

Traders with TTS who elect Section 475 MTM:

  5. Losses are ordinary losses, not capital losses
  6. No $3,000 limitation on deducting losses
  7. Losses can fully offset other income
  8. Net Operating Loss (NOL)

An NOL occurs when your deductible expenses exceed your income for the year. For traders:

  9. NOLs can only be carried forward (not back, post-TCJA)
  10. Limited to 80% of taxable income in future years
  11. Carried forward indefinitely
  12. Section 1256 Contract Losses

Losses from Section 1256 contracts (futures, forex) have special rules:

  13. Can be carried back up to 3 years
  14. Only offset prior Section 1256 gains
  15. Can generate refunds from prior years
  16. Planning Strategies

  17. Consider MTM election if you have consistent losses
  18. Time capital losses to offset large gains
  19. Use Section 1256 carryback for immediate refunds
  20. Frequently Asked Questions

Can trading losses offset my salary?
Capital losses offset only $3,000 of other income per year. With Trader Tax Status and a Section 475 mark-to-market election, trading losses are ordinary and can fully offset other income.
How long do capital loss carryforwards last?
Unused capital losses carry forward indefinitely for individuals and are applied against future capital gains, plus $3,000 of ordinary income each year.
